Not sure if this is how Kontakt 2 is supposed to behave, but say I set up a group start for controller 1. I set the settings to between 64 and 127. If I hold in a note, and then move the controller up to max, it does not start. However, if I move the controller up to max and then hit a note, it starts, and I can move it up or down and the note will still sound.

I think Kontakt 2 should start the note as soon as it hits a value of 64 for CC1... otherwise, it is not starting unless I set the controller beforehand and then hit the note afterwards.

It works like this: when you press a note the group start conditions are evaluated once and the groups with conditions which are true are activated. The group start conditions have no effect after note-on.

You can achieve what you want by either having both groups active but configure the volume response so that one can only hear one group at a time, or you can write a script to issue a note-off and then a note-on with the new group activated on CC changes (the latter is more complex but saves polyphony).
